Forward Guidance Trade-offs: MIT Economists Challenge Central Bank Communication Strategy

A new research paper by MIT economists Ricardo Caballero and Alp Simsek, released on August 28, 2026, provides a comprehensive analysis of forward guidance's effectiveness in monetary policy transmission through financial markets. The study directly engages with the recent debate over central bank communication, particularly the decisions by Federal Reserve Chair Kevin Warsh to reduce post-meeting statements and decline to submit policy projections to the Summary of Economic Projections. The research establishes a fundamental trade-off in forward guidance that explains why more communication is not necessarily better for monetary policy.

According to the authors, guidance produces two opposing effects on financial conditions. On one hand, by revealing the central bank's view of future demand, guidance reduces uncertainty among market participants and recruits arbitrageurs to absorb financial noise more aggressively, thereby mitigating noise-induced output gaps. On the other hand, guidance moves financial conditions on announcement because asset prices are forward-looking.

This movement frequently does not match the financial conditions needed for current stabilization, and because policy rates adjust gradually, much of this movement remains unoffset. On average, this creates a forward guidance shock that raises output-gap variance. The model developed by Caballero and Simsek incorporates five empirical facts about monetary policy transmission.

Monetary policy reaches the real economy primarily through broad financial conditions—including stock prices, borrowing rates, exchange rates, and other asset prices—rather than through the policy rate alone. These financial conditions contain substantial noise driven by risky asset prices and time-varying risk premiums. The policy rate adjusts gradually, preventing the central bank from fully offsetting noise-driven gaps with the interest rate alone.

Sophisticated market participants frequently hold beliefs that diverge from the central bank's views, yet they closely monitor central bank communication because policy decisions reflect the central bank's beliefs. Finally, the neutral interest rate moves with risk premiums alongside macroeconomic fundamentals, whereas the appropriate level of financial conditions for closing output gaps—termed FCI-star—reflects macroeconomic fundamentals alone. The optimal guidance intensity balances recruitment and forward guidance shock effects, and it rises with financial noise, policy uncertainty, and the persistence of the central bank's views.

When markets are noisier or policy uncertainty is greater, recruiting arbitrageurs becomes more valuable, justifying increased communication. This theoretical result has direct implications for the current policy debate. A significant finding addresses what central banks should communicate.

The authors compare guidance about future financial conditions with traditional interest rate guidance. They demonstrate that a projected policy rate embeds both the central bank's demand forecast and its view of future risk premiums, whereas financial conditions guidance depends only on the macroeconomic forecast. This contamination means that for a given communication effort, interest rate guidance delivers less effective guidance intensity.

The same conditions that make forward guidance valuable—noisier markets, greater policy uncertainty, and more persistent demand views—also make interest rates a less useful communication vehicle. According the paper, financial conditions guidance can always attain the optimal guidance intensity, while rate guidance faces a ceiling on achievable intensity that may prevent reaching the optimum. When the central bank must deliver a particular guidance intensity, financial conditions guidance requires less effort than rate guidance.

As the authors conclude, what a central bank chooses to communicate determines how much it must say. The paper builds on earlier research by Caballero and colleagues at MIT and Yale, including work on financial conditions targeting and the FCI-star concept. It draws on recent empirical evidence about the role of financial conditions in monetary transmission, including studies of how noise trader flows affect asset prices and how the Federal Reserve's structural models incorporate multiple transmission channels through financial markets.

The research was prepared as a revised version of a policy-oriented paper presented at the 2nd Thomas Laubach Research Conference at the Federal Reserve Board in May 2025.
